What happens when light enters a prism is the light is broken up into all its natural colors. Hence what happens when you see a rainbow, all the little rain drops act as a prism.

when the ray is shone at the prism, refraction occurs and the light will split into it's original colour.

Why are there lots of colors in a rainbow?

A rainbow occurs when a wave of light is filtered through a prism, in most cases, raindrops. The prism then separates the light into all of the colors from which it is comprised.

Why does dispersion take place in only a prism and not in a glass slab?

The light strikes on one surface of the prism undergoes refraction and passes through the glass of the prism, and when emerges out, it refracts again. This causes the dispersion of the light and splits the light into its constituent colours. The degree of bending depends on the angle at which the ray of light enters and leaves the faces of the prism. The faces of the prism are not parallel to each other. For a glass slab, the opposite faces of the slab are parallel. So only a slight deviation occurs.

Water vapor acts like a prism and can break up white light into different colors to cause a rainbow to appear?

Yes, water vapor can act like a prism. A rainbow is caused by raindrops, not by vapor. When light enters a raindrop at an angle to its surface, different colors refract at different angles as in a prism. A reflection occurs at the far side of the drop, and more refraction occurs as the light exits the drop, to be seen by your eye. Multiple reflections inside the drop are the cause of multiple ("double", even "triple") rainbows.
