x86 and x86-64 (x64) are not mutually exclusive. x86-64 is a superset of x86, with 64-bit instructions. Many people still run 32-bit (x86) applications and operating systems on 64-bit processors. The reverse is not possible, though; you can't run a 64-bit system on a processor that only supports 32-bit.

I'm assuming you mean a x64 Operating System, ie Windows 7 x64. You would use a x64 operating system when your processor has 64-bit processing capabilities. Along with being able to process faster, this also allows you to have larger hard drives and more than 3gb of usable RAM, thus making your computer considerably faster.
It means that it operates with 64 bit channels on hardware level, which allows to have more RAM and hard space and so on. It also means that the OS has been specifically built to run on 64-bit versions of x86-based processors.
It's supposed to do that automatically. x64 bit systems have emulation mode for x32 applications. The truth is that not all x32 application will work under x64 bit operating systems.
Yes. x86-64 processors are capable of using both 32-bit and 64-bit operating systems and programs. Note that if you are using a 64-bit operating system, the system itself must be capable of running 32-bit binaries as well. Windows XP Professional x64 and 64-bit versions of Vista include this functionality. On Linux, since almost all programs come in a 64-bit version anyway, you have to install 32-bit libraries to run them.
